MARGINAL \& ABSORPTION COSTING

MARGINAL COSTING
Marginal costing principles are used for internal decision making purposes (short-term). As fixed costs are incurred regardless of the level of activity the purpose of marginal costing is to determine what contribution is been generated (sales less variable costs).

ABSORPTION COSTING:
Absorption costing principles must be used when preparing financial statements for external purposes. One of the key principles of absorption costing is that inventory and units produced must include a share of all production costs, both fixed and variable, incurred in getting them to their present condition.

Income statement under absorption costing
There are three categories under absorption costing and these shall be well elucidated below:

Category 1
In order to calculate gross profit on sales, all production expenses i.e both fixed and variable must be deducted from sales revenue.
